 Abstract: The Danish government implemented a reimbursement reform in January 2011. It changed the previous reimbursement rates between the government and the municipalities concerning the disbursement of recipients of cash assistance. Prior to the implementation, municipalities were able to get a 65% reimbursement on payments to recipients of cash assistance, if the recipient was enrolled in an employment program. The reform entailed an overall reduction in the reimbursement rates and a differentiation in reimbursement rates that was dependent on the type of employment program. More specifically, it meant that the municipalities were able to get a reimbursement rate of 50% for those recipients of cash assistance enrolled in a business-oriented program or regular education. All other types of employment programs were only able to get a reimbursement rate of 30%. The purpose of this reform was to provide the municipalities with a clear economic incentive to intensify the overall use of business-oriented programs and regular education as opposed to any other type of program. This thesis analyzes how the municipalities is to react to the economic incentives and if the reform had the intended effect on a national as well as a local scale. To get an idea of the underlying motives of the municipalities in deciding how to react to the reimbursement reform a 2*2 principal agent model containing moral hazard is applied. By using this rather simple theoretical model it is found that although the economic incentives of the reform is somehow obvious, it is not necessarily obvious how each of the individual municipalities will react to the implementation of the reform. The model states that several conditions has to be met for the municipality wanting to make an effort in increasing the share of activated recipients enrolled in business-oriented programs or regular education. It also opens up the possibility of experiencing a decrease or no change in the share of cash assistance recipients enrolled in business-oriented programs and regular education.The potential effect of the reimbursement reform is further examined in a quantitative analysis on a national scale as well as a local scale. By using a panel data set containing data from 94 Danish municipalities applied to a fixed effects panel-regression model, it is possible to estimate the effect on a national scale, while also controlling for municipality-specific effects. The results show that the reimbursement reform has worked as intended on a national scale, meaning an increase of 7.44 percentage point, as a consequence of the reform, is found in the overall share of recipients of cash assistance enrolled in business-oriented programs or regular education out of all recipients enrolled in a program. The effect on a local scale, estimated by applying time series data for each of the 94 municipalities, to a time series-regression model, shows a lot of dispersion in the estimates. Some of the estimates are even negative. This result is not in accordance with the intension of the reform but it is however a theoretical possibility according to the principal-agent model. It is on that background interesting to find out if there is some indication that the dispersion in estimates were caused by the development in the local unemployment rate, the number of workplaces or the pre-reform share of enrollment in in business-oriented programs or regular education in the municipality. None of these factors seems to be a cause of dispersion. According to the results, one can conclude that the reimbursement reform is likely to have caused an extraordinary increase in the overall share of recipients of cash assistance enrolled in business-oriented programs or regular education out of all recipients of cash assistance enrolled in an employment program. Despite this, there is considerable dispersion in local effects of the reform and the applied models seem unable to fully detect the sources of this dispersion.
